Are we there yet? – Part 1

2009 was a watershed year for tax in China. Whilst the Enterprise Income Tax Law (EITL) was introduced in 2008, it was 2009 in which the details of the new regime were revealed. And, as the saying goes, the devil is in the detail. 2009 saw a raft of measures and circulars issued by the SAT in respect of the application of the EITL, including

  1. Measures No. 2 (Guoshuifa [2009] 2) – Special tax adjustment measures;
  2. Measures No. 6 (Guoshuifa [2009] 6) – Tax collection of income of non-resident enterprises;
  3. Circular 363 (Guoshuihan [2009] 363) – Transfer pricing enforcement in respect of loss-making enterprises;
  4. Circular 601 (Guoshuihan [2009] 601) – Applicable withholding tax rate on dividends, royalties and interest;
  5. Circular 698 (Guoshuihan [2009] 698) – Taxation of off-shore equity transactions

The SAT’s intent to target cross-border transactions became clear in January/February of 2009 and much of what came later in the year was quite predictable for those who had kept a close eye on the SAT’s behaviour and statements early in the year. In fact, the only thing that was surprising for me was that people were surprised by some of the circulars that came out in the back end of the year. For example, Circular 698 (promulgated in mid-December) recently caused quite a stir, but the taxing of off-shore equity transactions was something that I had noted would happen when I wrote an article on the taxation of M&A transactions in China in October [Note: A revised version of that article will appear in Tax Notes International in the next few weeks]. In that article I wrote:

These events suggest that utilization of an SPV may no longer be sufficient to enable an equity transfer to be immune from Chinese tax liability.

That is probably the only nostradamus moment I will ever have in my life. Although, as I said above, for those who had kept an eye on the tax developments throughout the first half of the year, it was hardly surprising. It was really just a confirmation of practices that had occurred in various taxation bureaus throughout 2008 and 2009.

2010 – A quiet year?

So, given that 2009 saw massive shifts in the tax landscape, can we expect a fairly quiet year in 2010?  Unfortunately, perhaps fortunately for tax lawyers, the answer is no.  China’s great tax rethink is an unfinished project and a tougher line will be taken in several areas. The last two years have basically seen 20 years worth of development of China’s tax laws. As a result, the SAT have primarily concentrated their attacks on a few limited areas – for example, 2009 was pretty much all about transfer pricing.

I am going to give my predictions for the big tax developments in 2010 over a series of posts. I had intended to do this in one post, but given the length of some of my explanations, this isnt possible. So here is my first big prediction for the year.

Targeting of Permanent Establishments

The SAT will adopt a far more aggressive approach with respect to permanent establishments  – an area where they have traditionally not been too concerned (Wikipedia provides a rather bad explanation of permanent establishments here but it does provide a vague idea of the concept). I have a few reasons for this prediction. Firstly, the practice of not taxing foreign enterprises in relation to permanent establishments was a part of China’s former attitude to encourage foreign investment at all costs. The EITL reflects that China no longer adopts this “at all costs” approach. Secondly, such an approach is consistent with Measures No. 6 that was released last year. Measures No 6 would be pretty impotent if the authorities were not going to take a harder line approach to permanent establishments. Three, it is consistent with public comments from the SAT in early 2009.

By way of explanation, there are basically two basis on which companies are taxable in China -

  1. where it is a resident company for tax purposes (in which case it is taxable on its worldwide income, subject to available double tax relief) or,
  2. in respect of non-resident companies, where the income is sourced from China.

The question of whether income is sourced from China depends upon the circumstances. In relation to the sale of goods, it is the place where the transaction is carried out. China’s right to tax non-resident companies on China sourced income is subject to an applicable double tax agreement (DTA) providing otherwise. All of China’s DTAs deny China’s right to tax companies resident in the other jurisdiction in respect of business profits, except, and this is a big exception, where those profits relate to a permanent establishment that the company has in China.   [For a more comprehensive discussion on liability for tax in China see here].

The definition of a permanent establishment is quite wide and it is sufficient to note, for the purpose of the point I am about to make, that a representative office will definitely fall within the definition. It will be interesting to see whether the taxation of ROs changes in light of the stronger push on permanent establishments. It is my prediction that a higher tax liability will be imposed on some foreign enterprises (particularly those in which the RO itself is tax exempt) in the future. When you combine this with the fact that ROs do not enable good, smart tax planning structures that corporate entities permit – a basic example would be licensing fee from the parent to a WFOE in order to generate an expense to deduct in China -  the overall tax difference between a WFOE and a RO, if my predictions are correct, may be quite significant. Our indications are also that less and less ROs will be approved, primarily because they are not favoured by the tax officials in China – they may be a dying breed.

The issue of a permanent establishment is really only relevant in relation to foreign companies that operate in China without a corporate entity (ROs are not corporate entities) because it is very rare for tax authorities to hold that a subsidiary company is a permanent establishment. If the China sourced profits are being inappropriately allocated to the parent company, then the issue will, generally, be one of transfer pricing or anti-avoidance rather than taxing the parent company for having a permanent establishment.
